Chinese enterprises invested opportunistically at low valuations—returns soared 20-fold within five years! A retrospective on the rise of Australia’s iron ore giants

Forrest initially projected that the project would commence operations in Q4 2006—a timeline subsequently postponed multiple times. Forrest stated that FMG’s first shipment of iron ore would soon depart, destined for China’s Baosteel Group in Shanghai. In fact, FMG’s initial annual output of 45 million tonnes was almost entirely sold to China. From its inception, FMG was fundamentally built upon surging Chinese demand. Unlike the other three major miners, FMG was founded specifically to capitalize on China’s enormous iron ore demand—infrastructure for other Pilbara mining giants had been developed with Japanese buyers in mind. By contrast, FMG’s infrastructure planning and construction were explicitly designed to meet Chinese demand, making it, in effect, a steadfast ‘iron fan’ of the Chinese economy. To some extent, reliance on China was an unavoidable strategic choice: In 2003, Japan remained Asia’s largest economy, enjoying close cooperation with the three major iron ore suppliers; meanwhile, China ranked sixth globally in GDP, with per capita GDP at just USD 1,100—less than one-thirtieth of Japan’s. As a latecomer, FMG’s bid to break through and achieve spectacular success by banking on China amounted to nothing short of a high-stakes gamble! (2) Capital shortage—‘begging’ for funds everywhere There is no turning back once the bow is drawn: developing a mine and bringing it into full production typically takes several years, during which companies must regularly generate headline-grabbing news to demonstrate that projects remain on track and to sustain market confidence. In 2004, FMG signed long-term supply agreements with multiple Chinese steel producers—including Hebei Wenfeng, Jiangsu Fengli, and Pingxiang Iron and Steel—with standard contract durations of around ten years, requiring partial prepayments—even though the iron ore still lay dormant beneath Pilbara’s soil. This approach resembled real-estate developers selling ‘off-plan’ apartments. Fengli even subscribed to 7 million FMG shares at a 47% premium—an investment predating Huaxiang Steel’s stake acquisition by a full five years! By year-end, Forrest issued a series of announcements claiming FMG had signed ‘binding agreements’ with three large Chinese state-owned infrastructure enterprises, which would assist FMG in constructing railways and infrastructure, ports, and mine processing facilities. But reality proved more complicated: In March 2005, Australian local media reported that FMG’s agreements with the three Chinese firms were not legally binding—and that those Chinese enterprises had no intention of supporting or participating in FMG’s construction. The controversy even drew scrutiny from Australian regulators—and as late as 2009, when Huaxiang acquired FMG shares, this dispute remained unresolved. According to insiders, the core disagreement with Chinese partners centered on demands for majority control, with the National Development and Reform Commission reportedly stipulating an 85% controlling stake. FMG, however, insisted Chinese parties fulfill their contractual obligations first before discussing equity participation—leading to a breakdown in negotiations. On March 31, 2005, Jiangsu Wenfeng issued a public statement declaring it would “spare no effort to support FMG in becoming a new major iron ore supplier, breaking the current monopolistic structure in the global iron ore market—which particularly hinders the development of China’s steel industry.” Liu Wenfeng further asserted that the agreement signed with FMG was a “binding contract.” Since its founding, FMG proactively visited major Chinese steel mills, steadily upgrading its client base—from regional private enterprises to central SOEs like Baosteel. By July 2006, FMG had secured annual supply contracts totaling 39.5 million tonnes from Chinese steel producers—equivalent to 88% of its initial annual capacity of 45 million tonnes.

Iron Ore: China’s national procurement agency demonstrates clout in negotiations with global miners

Introduction: The China Mineral Resources Group (CMRG) seeks to promote greater use of the RMB in commodity trading. A well-resourced company backed by Beijing and entrusted with centralized procurement of iron ore for China has become both the greatest risk and opportunity in the global iron ore market. The China Mineral Resources Group has begun asserting its influence at the negotiating table, shaking up the global iron ore market—iron ore being the world’s second-largest traded commodity after crude oil. Last year, major iron ore producers—including Australia’s BHP and Brazil’s Vale—engaged in protracted negotiations with the China Mineral Resources Group (CMRG) over sales contracts for the current year. CMRG serves as the central buyer supplying foreign iron ore to China’s state-owned steel manufacturers. Fortescue Metals Group (FMG), the world’s fourth-largest iron ore producer, stated that CMRG represents the primary risk to the global iron ore market—and that current market conditions are strengthening CMRG’s bargaining power. “With market supply tightening and iron ore availability gradually increasing, consumers naturally gain leverage in negotiations. Now is precisely the time for procurement consortia to demonstrate their strength.” Given iron ore exports’ critical importance to Australia’s economy—valued at over USD 1.2 trillion over the past two decades—the Australian government closely monitors CMRG’s dealings with major mining companies. Australia’s Prime Minister expressed concern about the price negotiations, stating he hopes to see Australian iron ore exported to China “unimpeded”—a matter he deemed “crucial.” Data released by the Australian Bureau of Statistics show that Australia’s November export value declined by 3% month-on-month, impacted by a 9% contraction in the metals, minerals, and mining sector. “This may indicate that the reported iron ore pricing dispute between BHP and China Railway Group—the state-owned iron ore trader—has reduced export volumes.” Industry executives and government officials worry that China’s state-controlled mineral resources group—whose mission is tightly linked to securing resource supply—may expand its purchasing power, thereby exerting stricter control over other commodities. CMRG’s chairman previously led two of China’s largest metal groups. Amid rising unilateralism and protectionism in global trade, competition for control over critical mineral supply chains has intensified. At an industry conference, he remarked that China’s insufficient control over and influence on strategic resources—coupled with heavy reliance on foreign supplies and a fragmented domestic market—poses significant risks to industrial and supply-chain security, while also causing imbalances and inequities in value-chain distribution. Moreover, CMRG has urged domestic and international mining companies to adopt China’s Iron Ore Index instead of the S&P Global Platts benchmark index, arguing that the latter is artificially inflated and misaligned with China’s interests. Other mining companies at the negotiation table have adopted varied approaches toward cooperating with this new partner. Fortescue has solidified its position by becoming a key buyer of Chinese commodities: “Anticipating this risk… we began adjusting our strategy to build a more complementary relationship with China.” Today, nearly all of Fortescue’s iron ore bound for China is sold via CMRG, and the company has increased procurement from Chinese suppliers—including a USD 1-billion-plus contract with Chinese truck manufacturer XCMG Group.
