2. Equity Free Cash Flow. If the valuation object’s value type is the total equity value of the enterprise (i.e., commonly referred to as the enterprise’s equity value), then equity free cash flow is used. Equity free cash flow refers to the residual cash flow available for dividend distribution after meeting all requirements—including debt repayment, capital expenditures, and working capital needs. In other words, cash generated by the enterprise must first satisfy the enterprise’s essential operational activities and growth requirements; only the remaining portion may be distributed to all investors (including creditors and owners). Since creditors’ claims rank ahead of owners’, equity free cash flow must further deduct debt-related cash flows from the enterprise’s invested capital free cash flow. Specifically: Equity Free Cash Flow = EBIT × (1 − Tax Rate) + Depreciation & Amortization − Capital Expenditures − Net Increase in Working Capital + (New Interest-Bearing Debt − Principal Repayment of Interest-Bearing Debt) 3. Partial Equity Free Cash Flow. If the valuation object’s value type is the partial equity value of shareholders, the partial equity free cash flow should, in principle, be derived by proportionally allocating the equity free cash flow used in valuing the total equity. However, it should be noted that partial equity value does not necessarily equal total equity value multiplied by the corresponding ownership percentage. When valuing partial equity, premiums or discounts arising from factors such as control rights and minority interests should be considered, where practicable and appropriate. (III) Forecasting Methods for Components of Free Cash Flow 1. Forecasting EBIT (Earnings Before Interest and Taxes). EBIT equals the enterprise’s profit before tax plus financial expenses. To forecast profit before tax, appraisers should obtain from the client or relevant parties projections regarding the enterprise’s future operating conditions and earnings performance, and conduct necessary analysis, judgment, and adjustments to ensure the reasonableness of such projections. During this analysis, judgment, and adjustment process, full consideration and analysis must be given to the enterprise’s capital structure, operating status, historical performance, development prospects, and the broader economic environment and industry outlook—including relevant economic factors affecting the industry in which the enterprise operates. Appraisers should collect evidence verifying the legality of transactions, revenues, expenditures, and investments involved in the enterprise, as well as the reliability of future forecasts. They must also fully consider the probabilities and impacts of various possible future scenarios, avoiding unreasonable assumptions. Financial expenses should be forecasted based on the loan balances as of the valuation date and any additional loans planned during the forecast period, applying the respective loan interest rates. 2. Forecasting Depreciation and Amortization. Depreciation and amortization refer to the amounts charged against fixed assets and long-term assets (intangible assets and deferred assets) in each forecast period, already deducted when forecasting profits. Although depreciation and amortization are tax-deductible items, no actual cash outflow occurs in the current period; therefore, they must be added back. When forecasting, note that depreciation and amortization consist of two components: (a) for existing assets (fixed and long-term assets) as of the valuation date, depreciation and amortization should be estimated separately using the enterprise’s accounting policies; (b) for newly acquired assets post-valuation date, depreciation and amortization may be projected starting from the second year after reaching full production capacity; specific new asset values may be derived from the ‘Capital Expenditure Forecast’ data.

Is higher EPS always better? Is a larger percentage increase in an individual stock’s earnings performance always preferable? If not, please explain your view.

My view is: value without growth is harmful value. Naturally, excessively high EPS—say, over 20%—is certainly abnormal; due to mean reversion, a decline is highly probable. What matters is healthy, sustainable growth—ideally, strictly speaking, within the 15%–20% range. I define healthy growth as long-term, stable growth, which enables compounding. The key metric is EPS growth over five years or longer, along with macro-level trend analysis—not chasing short-term earnings explosions (e.g., industrial stocks often deliver explosive short-term growth but lack long-term stability, heavily dependent on large customer orders). Identifying the inflection point for such companies is extremely difficult—I frankly admit I cannot grasp it at all, so I simply avoid them altogether. In contrast, consider drugs targeting chronic diseases: they function like fast-moving consumer goods. Elderly patients must take them continuously—and the older they get, the more they consume. They cannot stop; dependency intensifies over time—essentially, addiction. Even during economic downturns, elderly patients still need these medications, resulting in relatively stable growth. As population aging accelerates and life expectancy increases, demand for such drugs will continue rising. Thus, conclusions must integrate both qualitative and quantitative analysis. Relying solely on EPS figures is meaningless.
