Application Case on the Revenue Standard — Revenue Recognition for Sponsorship Services Original Publication Date: July 17, 2020 Reprinted from: Ministry of Finance website [Example] Company A enters into a contract with Company B to provide sponsorship services—including legally reviewing Company B’s initial public offering (IPO) application documents and securities issuance prospectuses, and issuing sponsorship opinions—when Company B applies for its IPO. Company B pays 10% of the sponsorship fee upon signing the contract; an additional 50% upon acceptance of the IPO application by the regulatory authority; and the remaining 40% upon completion of the IPO. Fees already paid are non-refundable. If the contract is terminated due to reasons attributable to Company B or other parties (e.g., rejection of the IPO application), Company A has no right to claim unpaid fees but may be reimbursed for direct expenses incurred, such as travel costs. Per relevant regulatory requirements, sponsors must conduct due diligence, prudently verify the issuer, independently assess the materials and disclosures provided by the issuer, and retain working papers for at least ten years. Should Company B change sponsors, the new sponsor must repeat all sponsorship work already completed by the original sponsor, and Company B must re-submit its application. Assume the contract does not cover underwriting services or post-listing continuing supervision or other services. In this case, unless Company A completes all pre-IPO sponsorship services, Company B cannot benefit from any individual service provided by Company A, nor can it combine such services with other readily available resources to derive benefit. That is, the individual services constituting the sponsorship engagement are not individually distinguishable. Moreover, the services promised under the contract are highly interrelated; thus, they are not separately identifiable at the contract level. Accordingly, Company A’s sponsorship services constitute a single performance obligation. In this case: (1) If Company B changes sponsors during the IPO process, the new sponsor must redo all work previously performed by Company A; therefore, Company B does not obtain or consume the economic benefits arising from Company A’s services as they are rendered; (2) Company A independently conducts verification and issues sponsorship opinions per regulatory requirements; its working papers belong to Company A and must be retained independently for at least ten years; Company B does not control the ongoing sponsorship services being performed by Company A; (3) Although Company A provides sponsorship services tailored specifically to Company B—and thus the services have no alternative use—the contract stipulates only a 10% upfront payment, with subsequent milestone payments triggered only upon regulatory acceptance of the IPO application and IPO completion. Furthermore, if the contract is terminated due to reasons attributable to Company B or others, Company A forfeits rights to unpaid fees and is entitled only to reimbursement of direct expenses (e.g., travel costs). These facts indicate that Company A cannot, at any point during the contract term, invoice for cumulative progress in a manner that would recover both its incurred costs and a reasonable profit. In summary, Company A’s sponsorship services do not satisfy the criteria for recognizing revenue over time and instead qualify as a performance obligation satisfied at a point in time.
