In theory, a central bank rate hike should strengthen its currency—but the reality was exactly the opposite. Following the announcement, the euro fell against both the U.S. dollar and the Japanese yen, signaling that markets simply don’t believe the hike will tame inflation. Instead, investors are far more concerned that aggressive tightening could push Europe’s fragile economy into recession. Let’s look at the details. The market had fully priced in this hike—what truly matters is the ECB’s updated inflation and growth forecasts, as well as President Christine Lagarde’s latest remarks. Clearly, the ECB’s current stance is binary: either go all-in to fight inflation—or do nothing at all. Lagarde made no mention of this being a one-off move, nor did she frame it as merely precautionary. In my view, the ECB will hike several more times this year. Yet persistently raising rates this year would ultimately prove a grave mistake. Higher rates will severely damage Europe’s already-weak economy, and the euro is likely to depreciate further—making a six-month EUR/USD options position worth considering. The ECB has revised upward its inflation forecasts for all three years ahead—and downward its GDP growth projections across the board. Specifically: GDP Growth: • 2026: downgraded from 0.9% to 0.8% • 2027: downgraded from 1.3% to 1.2% • 2028: upgraded from 1.4% to 1.5% Inflation: • 2026: sharply raised from 2.6% to 3.0% • 2027: raised from 2.0% to 2.3% • 2028: lowered from 2.1% to 2.0% This forecast plainly indicates that inflation won’t return to the 2% target until 2028. In effect, the ECB has warned markets that today’s hike solves nothing—and further tightening lies ahead. Markets broadly estimate the neutral rate to be between 2.50% and 2.75%, implying at least two more hikes this year. Frankly, to genuinely curb inflation, rates may need to reach—or even exceed—the neutral range.

The ECB raised rates by 25 bps; U.S. August PPI slightly exceeded expectations, lifting the market-implied probability of a Fed rate hike in September to 70%. How should we interpret this set of macroeconomic data?

Macroeconomic data has been coming thick and fast these past few days—and the ECB’s rate decision was especially explosive. On the surface, the ECB’s move appears hawkish—but beneath the veneer lies a reluctant, oil-driven necessity. Last night, the ECB delivered the widely expected 25-basis-point hike: its deposit facility rate now stands at 2.50%, the main refinancing rate at 2.65%, and the marginal lending facility rate at 2.90%—its second hike this year. My colleagues in the U.S. reacted to the news with, “Europeans are tough again!” But listening closely to Lagarde’s press conference reveals a deeply contradictory signal: while hiking rates, she simultaneously slashed the Eurozone’s 2026 growth forecast to just 0.9%. What does this mean? The Eurozone is hiking rates squarely amid stagflation. The Middle East conflict has pushed Brent crude back above $100 per barrel, and European natural gas prices have surged to their highest level since 2023. Lagarde herself admitted inflation may not return to the 2% target until the first half of 2027. Just three months ago, in June, the ECB still optimistically expected inflation to peak later this year—only to be swiftly contradicted by surging energy prices. Yet the market’s reaction is fascinating: the euro fell—not rose—after the hike, dropping to around 1.161 versus the dollar. The logic is straightforward: markets see this hike as forced—not supported by underlying economic strength. Germany’s two-year yield spiked 9 basis points to 3.17%, hitting a three-year high; the French-German 10-year yield spread widened to 91 basis points—its highest intraday level since 2012. This widening spread signals mounting market concern over intra-Eurozone economic divergence, particularly rising funding costs for highly indebted countries like France. Even more alarming: bond markets are now pricing in three additional ECB hikes through mid-2027. Yet the Eurozone’s PMI has lingered near the 50-point expansion-contraction threshold for months. This ‘weak economy, rising rates’ combination is a slow poison for European banks’ net interest margins and credit quality. As for U.S. August PPI—the headline miss of just 0.1 percentage point masks far deeper risks. August PPI came in at 5.4% year-on-year, slightly above the 5.3% consensus and up from a revised 4.8% prior (previously reported as 4.7%). At first glance, a 0.1-point miss seems trivial. But when we drilled down into the data on our risk management desk, what truly made us sit up straight was the explosive surge in energy components: Energy prices jumped 4.2% month-on-month—including diesel, which soared 24.1% in a single month; gasoline, jet fuel, and heating oil all rose sharply. More critically, upstream price pressures vastly outpace those at the consumer level: First-stage intermediate demand PPI rose 1.4% MoM and 11.3% YoY; processed energy goods rose 7.3% MoM. Put plainly: businesses’ raw material procurement costs are surging rapidly—but those costs haven’t yet fully passed through to consumers. Core PPI rose 4.6% YoY—matching expectations—and 0.2% MoM—slightly below the 0.3% forecast. The subtext? Firms are absorbing cost pressures for now, squeezing profit margins. Once they can no longer absorb them and begin passing them on, CPI faces renewed upside pressure. Goldman Sachs immediately raised its forecast for August core PCE inflation from 0.22% MoM to 0.24% MoM—and its annualized YoY forecast to 3.15%.
