Transformation of the EU Natural Gas Market: A New Era for Renewable Energy

On April 11 in Brussels time, the European Parliament adopted—by 447 votes in favor, 90 against, and 54 abstentions—a plan to facilitate the entry of renewable and low-carbon gases (including hydrogen) into the EU natural gas market. Once approved by the Council, the directive will be formally published in the Official Journal. Key Provisions: • The new directive and regulations aim to decarbonize the EU energy sector, strengthen the production and integration of renewable gases and hydrogen, and address climate change; • Enhance mechanisms for fair pricing and stable energy supply; • Authorize Member States to restrict natural gas imports from Russia and Belarus; • Introduce a joint natural gas procurement system to prevent competition among Member States; • Launch a five-year pilot project to support the development of the EU hydrogen market; • Increase investment in hydrogen infrastructure—particularly in coal-dependent regions—to facilitate the transition toward sustainable energy sources such as biomethane and low-carbon hydrogen. Natural gas will remain part of Europe’s energy mix over the medium to short term. According to projections, EU natural gas demand will decline by 8–25% by 2030; achieving this target therefore requires reducing the volatility of natural gas prices. This report recommends: strengthening joint procurement mechanisms—at least for liquefied natural gas (LNG)—to harness the power of the EU’s single market; establishing long-term partnerships with reliable and diversified trading partners; and building a genuine EU natural gas strategic framework. Europe must also reduce its exposure to spot markets by encouraging a gradual shift away from procurement models indexed to spot prices; and further reduce volatility in the EU natural gas market by restricting potential speculative behavior. Following the U.S. model, regulators should be empowered to impose financial position limits and activate dynamic price caps whenever EU energy spot or derivative prices significantly deviate from global benchmarks. The EU should also develop and implement a unified rulebook governing both spot and derivative energy markets, ensuring comprehensive oversight of energy and energy-derivative markets. Finally, the EU should reassess the ‘ancillary activities exemption’ to ensure all trading entities are subject to identical regulatory standards and requirements. To ensure that decarbonization benefits are effectively passed down the value chain, policy must further sever the link between natural gas prices and clean energy prices. The EU should decouple revenues from renewables and nuclear power from fossil-fuel-based generation costs, instead anchoring them within a newly designed electricity market framework—including instruments such as Power Purchase Agreements (PPAs) and two-way Contracts for Difference (CfDs). PPAs and CfDs should gradually be extended—through coordinated, harmonized approaches—to all renewable and nuclear assets. The marginal pricing system should be retained to safeguard efficient system-wide equilibrium. To boost industrial uptake of PPAs, this report recommends developing electricity market platforms that integrate generation resources and demand-side needs. Such platforms could be coupled with guarantee mechanisms to mitigate counterparty financial risk, thereby expanding market access for small and medium-sized enterprises (SMEs). For instance, the European Investment Bank and national promotional banks could issue counter-guarantees and tailor-made financial products for SMEs or suppliers with insufficient credit ratings. Additionally, core measures to lower end-user energy costs include reducing energy tax burdens—e.g., by setting an EU-wide cap on ancillary charges (such as taxes, levies, and grid fees). Although such legislative reforms require unanimous agreement among Member States, they could initially be pursued cooperatively by a subset of Member States—or supported by non-binding guidance on energy taxation.
