The combined market value of the bidder and target companies rises, on average. 4. There is high uncertainty regarding whether a tender offer will succeed or fail. Success probability is positively correlated with the bid premium and the bidder’s initial stake (i.e., toehold). 5. If the target company is ultimately not acquired by another bidder, the abnormal stock return observed during a failed tender offer, on average, disappears. 6. Strategic Gains: Enhanced market power (relative to suppliers, customers, etc.) and improved bargaining power (relative to employees, etc.). Tax Benefits: Unused tax shields and tax reductions associated with mergers and acquisitions. Managerial Gains: Elimination of inefficiencies arising from incompetent or overly conservative management, or from excessive private benefits extraction. Why rely on acquisitions as a mechanism to monitor and replace management? This presumes that boards are ineffective (due to limited information or incentive problems) and that managerial compensation is ineffective (e.g., limited equity holdings, weak performance linkage). In essence, this reflects a comparison between market-based and contract-based mechanisms for managerial replacement. Value-Destroying / Non-Value-Adding Motivations: Diversification (managers may wish to diversify their human capital—but do investors need it?), bidder over-optimism, empire-building, free cash flow, competition for additional perks, wealth redistribution from creditors to shareholders due to increased leverage (though this also leads to risk diversification), and appropriation of firm-specific investments from stakeholders due to insufficient contractual protection (which may be efficient or neutral ex post but undesirable ex ante). Theoretical Discussion Key issues include: Can value-enhancing mergers occur—and succeed? This involves the free-rider problem in single-bidder tender offers and its solutions (e.g., dilution, initial stake, key shareholders), as well as issues of insufficient or excessive competition in multi-bidder contests. Corporate governance and managerial entrenchment involve voting rules, defensive strategies (e.g., managerial equity stakes, capital structure), and the impact of takeover threats on management (discipline vs. short-termism).

When facing investors with aggressive terms, should a startup compromise—or walk away?

There is no one-size-fits-all answer to this question—but there is a decision-making framework that can help you clarify exactly what choice to make. First, distinguish precisely *where* the ‘aggressiveness’ lies in these terms. Not all aggressive terms should be categorically rejected. Their degree of aggressiveness depends on whether they protect the *counterparty’s downside risk*, or instead effectively *shift the company’s future operational risks onto the founders*. A 1x liquidation preference is standard industry practice—even in an ordinary exit, the investor merely recoups their principal first; this is not aggressive. But a liquidation preference above 2x means that even if the company sells at double its valuation, the investor still claims a disproportionately large portion of proceeds—beginning to erode the rightful returns of founders and early employees. A full-ratchet anti-dilution provision, in essence, transfers *all* the risk of a lower-than-expected valuation in the next round onto the founders. Such a term is aggressive because it asymmetrically protects one party while forcing the founder to bear the entire downside risk alone. The core criterion for judging aggressiveness is not how intimidating the clause’s name sounds—but rather, *who ultimately bears the risk*. The real question isn’t “Compromise or walk away?”—but rather, “Will this term cause the investor’s optimal action *during a company crisis* to harm me?” We’ve previously discussed this logic: Trust shouldn’t rest on “How trustworthy is the other person?” Instead, trust must rest on “Even if the other person is highly ethical, does the term design ensure our interests are naturally aligned?” When confronting aggressive terms, your first step is to simulate a concrete scenario: *If the company experiences a temporary performance downturn in the future, what would this term compel the investor to do?* If the answer is, “Their optimal choice is to stand with you and weather the storm,” then—even if the term appears stringent—it is not truly aggressive; it simply safeguards the investor’s legitimate rights. But if the answer is, “Their optimal choice is to actively trigger the redemption or liquidation provisions stipulated in the term,” then this term hands the investor a knife at the company’s most vulnerable moment—and the handle is not in your hand. Where is the boundary for compromise? Here we return to a financing negotiation we previously discussed: When confronted with a $70 million “cap judgment,” the founder chose to “walk slowly”—not because he refused to compromise, but because that particular compromise would have breached two fundamental red lines he had set: dilution ratio and equity structure. Truly mature founders divide terms into two categories: **First, negotiable “non-core interests.”** For example: certain board seats, specific information rights, or periodic reporting frequency—these affect governance convenience, but do not threaten the company’s survival.
