To assess its sustainability, you must decompose net profit into several core driving factors and examine how much each contributes—and, crucially, the nature of that contribution. Many stocks exhibiting 'explosive earnings growth' aren’t actually seeing real profit growth; rather, their gains stem from one-off cosmetic adjustments. Below are five practical steps I routinely apply in my work—followed by a simplified decision-making framework table. Step 1: Revenue Analysis—Is growth driven by volume, price, consolidation, or one-time factors? • Volume vs. Price Breakdown: Is revenue growth driven by higher sales volume or higher unit prices? Volume-driven growth is generally more sustainable than price-driven growth; for the latter, distinguish between pricing power (e.g., brand strength or monopoly position) and short-term supply-demand imbalances (e.g., cost-push price hikes due to raw material inflation). • Product Mix Shifts: Has the share of high-margin products increased—or is low-margin product volume surging, thereby diluting overall revenue quality? • Consolidation/One-Time Factors: Were there newly acquired subsidiaries added to consolidated financials? Large one-off customer orders? Or changes in accounting policies (e.g., revenue recognition methods)? Growth arising from such sources is typically unsustainable. Step 2: Gross Margin Analysis—Is improvement due to cost advantages or genuine product competitiveness? • Raw Material Prices: If gross margin expansion primarily reflects falling raw material costs, assess whether this decline is cyclical or structural. Margin gains from cyclical commodity price drops usually reverse when prices rebound. • Price Increases / Product Upgrades: Margin improvements driven by strategic price hikes or successful launches of high-margin new products tend to be more sustainable. • Economies of Scale: Margin gains from fixed-cost absorption depend on stable, sustained revenue growth. Step 3: Expense Ratio Analysis—Are reductions the result of proactive control—or passive contraction? • Sales Expense Ratio: A decline is positive if it results from eliminating ineffective marketing spend while revenue continues growing; however, if it stems from falling revenue (causing expenses to shrink passively) or from cutting investments essential for future growth, it signals value erosion. • General & Administrative (G&A) Expense Ratio: Typically inflexible; sudden drops warrant scrutiny—for example, reversal of severance accruals or temporary social insurance fee exemptions. • R&D Expense Ratio: Cutting R&D to boost short-term profits undermines long-term competitiveness. Step 4: Non-recurring Gains and Losses—Subsidies, investment income, asset disposals • Government Subsidies: Are they tied to core operations? Are they one-time awards or ongoing industrial policy support? • Investment Income / Fair Value Gains: Do they arise from appreciation of financial assets? Such gains are highly volatile and non-recurring. • Asset Disposals: Selling real estate, land, or equity stakes—purely one-off events.
