1) Zero-growth model: Assuming growth rate g = 0: Value of Company A = 10 / 0.08 billion = 12.5 billion. 2) Perpetual Growth Model: Assuming a constant growth rate g, where g = g₀ < r: Assuming Company A’s perpetual cash flow growth rate g = 2%, then Company A’s value = 10 × (1 + 0.02) / (0.08 − 0.02) billion = 17 billion. 3) Multi-stage Growth Model: Assuming the growth rate g changes across several stages—commonly a two-stage model: high growth for the first m years (g = g₁), followed by perpetual stable growth (g = g₀): Assuming Company A’s cash flows grow at g₁ = 6% for the first 3 years, then stabilize at g₀ = 2%, Company A’s value = V_high-growth + V_stable = 2.89 billion + 16.06 billion = 18.95 billion. III. Primary DCF Valuation Models Building upon the basic DCF framework, several enterprise valuation models have been developed, chiefly the Dividend Discount Model (DDM) and the Free Cash Flow Discount Model (DCF). The key distinction between these two lies in how ‘cash flow’ is defined in their respective formulas. 1) Dividend Discount Model (DDM) DDM stands for Discounted Dividend Model—a model first proposed by Williams in 1938. The DDM focuses on the cash flows available to equity investors, i.e., annual dividend payouts. In this context, the current cash flow F₀ in the formula equals the current dividend D₀. However, since dividend payout ratios vary significantly across firms, the DDM tends to underestimate firms with low payout ratios, overestimate those paying dividends exceeding earnings, and becomes inapplicable altogether for firms with unstable or irregular dividends. Hence, the more widely adopted Free Cash Flow Discount Model was developed. 2) Free Cash Flow Discount Model (DCF) The Free Cash Flow Discount Model focuses on the firm’s operating free cash flow, offering a more accurate reflection of its underlying profitability. Specifically: Free Cash Flow to the Firm (FCFF) = Net Income + Interest Expense + Depreciation & Amortization − Increase in Working Capital − Maintenance Capital Expenditures Note: FCFF-based valuation yields the firm’s total enterprise value (EV), where EV = Equity Value + Debt Value. Therefore, an additional conversion step is required: Equity Value = Enterprise Value − Interest-Bearing Debt + Cash & Cash Equivalents Taking Kweichow Moutai as an example: As shown above, if you believe Moutai can sustain ~8% annual profit growth, its current market capitalization of ¥1.66 trillion appears slightly undervalued. IV. Key Considerations and Limitations of DCF Application Now that you understand the Discounted Cash Flow valuation method and its formula, does that mean enterprise valuation has become effortless? If so, you’re gravely mistaken. Although the formula itself is simple, the critical inputs—namely, the discount rate r and growth rate g for each future year—are highly subjective. Yet even minor adjustments to these parameters produce dramatically different valuation outcomes. For instance, in the Moutai example above, if the high-growth rate g drops from 8% to 7% and the terminal growth rate cg remains at 2%, Moutai’s valuation falls to ¥1.59 trillion. A mere 1-percentage-point decline in growth leads to nearly a 15% drop in estimated value!

The most commonly used method for enterprise value assessment is the Discounted Cash Flow (DCF) approach. This method resembles the Net Present Value (NPV) technique introduced earlier for evaluating investment projects: it treats the enterprise as a large-scale project and measures the incremental cash flows it will generate annually in the future, then discounts them to present value after accounting for various risks (via an appropriate discount rate). However, the biggest difference between valuing an enterprise and valuing a project lies in their lifespans: projects have finite lives, whereas enterprises are assumed to operate indefinitely—generating cash flows perpetually. Handling infinite-horizon cash flows poses practical challenges. Typically, firms can forecast cash flows reasonably accurately for the next five years; forecasting beyond ten years becomes increasingly unreliable. Thus, when applying the DCF method to assess enterprise value, analysts usually divide the forecast horizon into two parts: (i) the explicit forecast period—covering the next 5–10 years, during which cash flows are projected individually (termed the ‘forecast period value’); and (ii) the terminal period—beyond the explicit forecast, assuming the firm enters a stable growth phase with a constant, sustainable cash flow growth rate (termed the ‘terminal value’). Detailed procedures for forecasting annual cash flows are omitted here. Generally, one first forecasts annual sales revenue for the next five years (assuming a five-year forecast horizon), then estimates costs, expenses, and taxes as percentages of revenue, ultimately deriving annual net cash inflows. These are then discounted using the DCF method (see the chapter ‘Methods for Evaluating Investment Projects’ for details) to compute the forecast-period value. The terminal value equals the net cash inflow in Year 6 (assuming a five-year forecast) divided by (cost of capital − cash flow growth rate), further discounted back to present value—that is, to Year 0 (today). The denominator (cost of capital minus growth rate) reflects the economic perpetual-growth model, derivable via standard mathematical techniques (not elaborated here). Adding the forecast-period value and the terminal value yields the enterprise’s total assessed value. II. Relative Valuation Method A drawback of the DCF method is its computational complexity. An alternative, simpler approach is the Relative Valuation Method—easier to calculate and more intuitive, especially for non-finance professionals. The core logic of relative valuation is to determine the target enterprise’s value based on the market values of comparable peer companies. First, identify a key value driver—for example, net income. Next, select one or more comparable companies, compute each one’s market value-to-net-income ratio (price-to-earnings ratio), and optionally average these ratios across multiple peers. Finally, multiply the target enterprise’s net income by this ratio (or average ratio) to estimate its value.
