The fundamental landscape and characteristics facing Chinese oil & gas enterprises in overseas M&A

By Leslie ZhangWeihua Over the past decade, overseas mergers and acquisitions (M&A) by Chinese oil and gas enterprises have taken place against a backdrop marked by: increasingly assertive resource nationalism in host countries; heightened governmental regulation of oil and gas sectors; frequent state and political interventions; sporadic nationalizations and expropriations; increasingly stringent compliance enforcement across jurisdictions; tightening environmental responsibilities; steadily rising oil prices; growing numbers of market participants; and intensifying competition for transactions. The overseas oil and gas M&A landscape is thus characterized by numerous players, highly complex political and economic environments, substantial legal risks, and strong professional and technical demands—constituting the fundamental landscape confronting Chinese oil and gas enterprises as they expand internationally. Overall, Chinese oil and gas enterprises face a situation wherein resource-rich countries are strengthening regulatory control over oil and gas assets, thereby escalating both political risk and systemic legal risk. From nationalization and expropriation of oil and gas assets in certain South American countries, to widespread legislative revisions targeting the oil and gas sector across Africa, to tightened local content requirements and environmental protection standards in resource countries, to intensified anti-corruption enforcement and sanctions imposed by the U.S., U.K., and EU on certain oil-producing nations—the political and systemic legal risks associated with overseas M&A have grown universally. In many oil- and gas-rich countries, domestic political and legal environments remain far from ideal; for Chinese petroleum companies venturing abroad, overseas M&A is often akin to "dancing in shackles." Another defining trend is the widespread strengthening of state and political intervention. For example, when CNPC sought to acquire oil and gas assets in Kazakhstan via an acquisition of a Canadian company, it aimed to indirectly hold Kazakh assets. Under Kazakh law at the time, the Kazakh government held no right of first refusal over such corporate transactions. Yet the Kazakh parliament subsequently enacted legislation granting the government a right of first refusal over any corporate equity transaction involving Kazakh oil and gas assets—and retroactively applied this new rule. Ultimately, CNPC completed the deal only after transferring part of its equity interest to Kazakhstan’s state-owned oil company. Similarly, in Libya’s Block 47, the government opposed corporate transactions involving its oil and gas assets. Such political intervention is not confined to traditional developing countries—it is also intensifying in advanced capitalist economies. Beyond CNOOC’s blocked 2005 acquisition of Unocal in the U.S., Canada introduced specific review guidelines following CNOOC’s successful acquisition of Nexen, imposing stricter scrutiny on state-owned enterprise (SOE) acquisitions of strategically important Canadian assets—including oil and gas properties. Another notable development is the enhanced status and growing role of national oil companies (NOCs) in global M&A activity. This rise manifests in three dimensions: First, NOCs’ overall strength has broadly increased. China’s “Big Three” oil companies, Petrobras, Petronas, even Thailand’s PTTEP—which outbid Shell (a traditional “Big Major”) in the 2012 bidding war for Cove Energy—and Vietnam Oil and Gas Group (PetroVietnam) have all become active participants in the M&A market. This is unsurprising given the longstanding prominence of Middle Eastern NOCs and Africa’s Sonangol, which won a contract in Iraq’s 2009 licensing round (though it withdrew in 2014 due to security concerns). Second, NOCs are increasingly proactive in exercising rights of first refusal: several transactions initiated by China’s Big Three were derailed post-signing when host-country NOCs invoked their statutory right of first refusal, preventing deal completion. Third, NOCs are engaging in deeper cooperative ventures with international oil companies (IOCs) beyond traditional host-government production-sharing arrangements. For instance, CNPC and Shell jointly established a venture to acquire Arrow Energy, an Australian coalbed methane public company.

The birth of America’s largest natural gas producer

Industry observers widely regard this merger—the first major natural gas–focused consolidation in the recent wave of oil and gas industry integration—as further underscoring upstream producers’ accelerating efforts to expand high-quality asset portfolios and drilling footprints, thereby positioning themselves more advantageously during commodity price upcycles. Expected completion in Q2 Under the merger agreement, Southwest Energy shareholders will receive 0.0867 shares of Chesapeake stock for each share held, valuing the transaction at $6.69 per Southwest share. The deal is expected to close in the second quarter of this year, and the combined entity will operate under a new name. Shareholders of both companies view the merger favorably, citing alignment with long-term sustainable development strategies and the potential to generate synergies in the natural gas sector. Barron’s notes that the merger paves the way for Chesapeake’s inclusion in the S&P 500 Index. The Financial Times reports that annual operational and administrative cost synergies are projected to reach $400 million, with dividends per share expected to increase by approximately 20% within five years. Currently, Chesapeake’s dividend yield stands at 4.7%, while Southwest Energy pays no dividends. The Wall Street Journal points out that, based on current net production levels, the merged company will produce 7.9 billion cubic feet of natural gas per day—surpassing EQT, the current largest U.S. natural gas producer, to become America’s largest independent natural gas exploration and production company by both market capitalization and output. As of the first week of January, Chesapeake’s market capitalization stood at approximately $10 billion, while Southwest Energy’s was $7 billion. According to S&P Capital IQ data, in Q3 2023, Chesapeake’s daily natural gas production totaled roughly 3.4 billion cubic feet, Southwest Energy’s was about 4.0 billion cubic feet, and EQT’s stood at approximately 5.4 billion cubic feet. Nick Dell’Osso, CEO of Chesapeake, stated: “This powerful combination redefines natural gas production, creating the first U.S. independent company truly capable of competing on the international stage.” Betting on the future of natural gas Chesapeake and Southwest Energy both hold extensive assets in two premier U.S. gas-rich basins: the Appalachian Basin in the northeastern U.S. and the Haynesville Shale in northwestern Louisiana. Upon merger, the combined entity will become the largest owner in both regions. Meanwhile, Chesapeake has just completed the sale of its southern Texas oil and gas assets to SilverBow Resources for $700 million. This marks Chesapeake’s exit from the Eagle Ford Shale and signals its strategic refocusing on the Haynesville Shale and the Marcellus Shale in Appalachia. Southwest Energy is a leading developer in the Fayetteville Shale basin of Arkansas and Oklahoma, and in recent years has expanded its footprint into both the Appalachian Basin and the Haynesville Shale. According to Reuters compilation data, Southwest Energy holds over 938,000 acres of oil and gas assets, with proved reserves totaling 21.6 trillion cubic feet of natural gas equivalent as of end-2022. As a principal initiator of the U.S. shale gas revolution, Chesapeake was once America’s largest natural gas producer. Per Fortune data, Chesapeake’s market capitalization peaked at $35 billion. Thereafter, the company attempted a pivot toward oil—but was forced into restructuring amid challenges including the founder’s death, liquidity constraints, and poorly timed acquisitions—ultimately refocusing investment squarely on natural gas operations.
